The match finished 1-1 after 90 minutes, with Leicester taking the lead through Kiernan Dewsbury-Hall in the first half.
Forest equalised in the second half through Brennan Johnson, and the match went to a penalty shootout.
Nottingham Forest won the shootout 3-1, with Ethan Horvath saving two penalties.
The defeat was a disappointing one for Leicester, who had won their previous two matches in all competitions.
They will now turn their attention to their next match, which is a Premier League clash against Arsenal on Saturday.
Nottingham Forest, meanwhile, will be pleased with their victory, which was their first in the Carabao Cup this season.
They will now face Tottenham Hotspur in the fourth round of the competition.
